Every personal loan borrower in India pays an EMI — Equated Monthly Instalment. But most borrowers do not fully understand how that number is derived, or that the split between interest and principal changes significantly over the life of the loan. This knowledge has real money consequences.

The EMI Formula

The standard EMI formula is: EMI = P × r × (1+r)^n / ((1+r)^n – 1), where P is the principal, r is the monthly interest rate (annual rate ÷ 12), and n is the number of monthly instalments. For a ₹3,00,000 loan at 24% p.a. for 24 months, the EMI works out to approximately ₹15,874.

Reducing Balance vs Flat Rate: Most personal loans use reducing balance — interest is calculated on the outstanding principal each month, which decreases as you repay. A flat rate loan charges interest on the original principal throughout — and can cost 60–90% more in total interest. Always confirm which method your lender uses.

The Amortisation Schedule

In the early months of a reducing-balance loan, a larger portion of your EMI goes toward interest. As months pass, the interest component shrinks and the principal component grows — this is called loan amortisation. For the ₹3,00,000 example above: in month 1, about ₹6,000 of your EMI goes to interest and ₹9,874 to principal. By month 24, only ₹314 goes to interest.

This is why prepaying a loan early in its tenure saves far more money than prepaying near the end. You are eliminating months that are disproportionately interest-heavy.

Part-Prepayment: Reduce EMI or Tenure?

When you make a lump-sum prepayment, most lenders ask whether you want to reduce your monthly EMI (keeping tenure the same) or reduce tenure (keeping EMI the same). Reducing tenure saves more money overall because you eliminate future interest entirely. Reducing EMI improves monthly cash flow but the total interest saving is smaller.

The True Cost of Delaying an EMI

Missing one EMI triggers penal charges (typically 2–3% per month on the overdue amount), a negative mark on your credit report, and a potential NPA classification after 90 days of non-payment. The financial and reputational cost of one missed payment can take 12–24 months to fully repair.
